Qualifying Free Zone Person (QFZP) Status: Substance Requirements and Benefits

For many UAE free zone companies, Qualifying Free Zone Person (QFZP) status is the route to a 0% Corporate Tax rate on qualifying income. The benefit can be valuable, but it is conditional: a free zone licence by itself does not establish or preserve QFZP status. The company must satisfy the relevant requirements in each tax period and maintain records that support its position.

How the QFZP tax treatment works

A QFZP is subject to 0% Corporate Tax on qualifying income and 9% on non-qualifying income. The ordinary AED 375,000 nil-rate band does not apply to a QFZP. This makes it important to classify revenue correctly and distinguish income that qualifies for the preferential treatment from income that does not.

The 0% rate is therefore not a blanket exemption for all income earned by a free zone company. Eligibility depends both on meeting the conditions for QFZP status and on the nature of the income. Businesses should assess their activities and revenue streams against the applicable Corporate Tax rules, and keep the supporting analysis with their tax records.

Adequate substance in the free zone

Adequate substance is a central part of the regime. In practical terms, the company is expected to carry out its core income-generating activities in the free zone. For certain distribution activities, the relevant location may instead be a Designated Zone. The level of resources should be proportionate to the nature and scale of the company’s business.

The substance assessment considers three connected elements:

  • Adequate physical assets or premises in the free zone
  • An adequate number of qualified full-time employees based there
  • Adequate operating expenditure incurred in the free zone

These elements should be considered together with the company’s actual activities. A business with a larger or more operationally complex activity may need more people, premises and expenditure than a small business. The rules do not reduce the assessment to one universal headcount or office-size threshold; the facts and scale of the company matter.

Outsourcing can be permitted, but it does not remove the company’s responsibility to maintain adequate supervision and control over the outsourced work. A flexi-desk arrangement without real people or decision-making on the ground may not demonstrate the substance required for the business. Companies should be able to explain where their core activities are performed and how those activities are supported.

Other conditions to monitor

Substance is only one part of the QFZP test. A company must also derive qualifying income from activities recognised under the relevant Ministerial Decision. It must keep non-qualifying revenue within the de minimis limit, which is the lower of 5% of total revenue or AED 5 million, and comply with transfer pricing rules.

QFZPs must also prepare and maintain audited financial statements every year, regardless of revenue size. There is no revenue threshold below which this audit requirement falls away. Companies should plan for the audit as a recurring compliance obligation and ensure that their accounting records and supporting documents are ready throughout the year.

What happens if a condition is not met?

Failing any one of the conditions in a tax period means the company loses QFZP status for that period and the following four tax periods. During those periods, its income is subject to the standard 9% rate. The impact can therefore extend well beyond the year in which a compliance gap first occurs.

For this reason, QFZP compliance should be monitored throughout the year rather than considered only when preparing the annual tax return. Changes in staffing, premises, outsourced arrangements, activities or revenue mix can affect the company’s position. Keeping contemporaneous records makes it easier to identify an issue early and support the treatment applied in the return.

A practical approach to maintaining QFZP status

Companies can make the annual review more effective by mapping their core income-generating activities, documenting where those activities take place, and retaining evidence of premises, employees and operating expenditure. They should also review the nature of income, monitor the de minimis calculation, document transfer pricing compliance, and complete the required annual audit.

QFZP status remains an attractive feature of the UAE free zone system, but it rewards genuine operational presence and consistent compliance. Treating substance and the other conditions as ongoing business requirements helps the company support its 0% treatment on qualifying income and spot potential problems before they affect several tax periods.

A periodic review of operational substance, revenue streams, transfer pricing and audited financial statements can help identify gaps before the Corporate Tax return is filed.
